Beware these common traps made with life insurance that can reduce its value to your family … or leave you paying a bundle to the IRS.

Trap: Owning too much life insurance, too long. During the years you are working and raising a family, you probably need a substantial amount of life insurance to protect your family against the possible loss of your income.

But as your senior years approach – with your children grown, the mortgage paid off and retirement accounts funded – your insurance needs may be sharply reduced.

For many, the justification for owning life insurance is to finance estate taxes. But this need has been reduced by recent tax law changes that increase the estate and gift tax exemption amount for individuals to $1 million.

By paying for unneeded insurance protection, you pass up the opportunity to acquire higher yield investments.

STRATEGY

Review your insurance needs in light of changes in your personal circumstances and in your estate tax exposure. If you find that you own too much insurance, consider..

*Swapping your life insurance for a tax-deferred annuity issued by an insurance company to obtain an increased investment return. This can be arranged through a tax-free exchange, which enables you to avoid any taxable gain on the disposition of the insurance policy.

*Donating your insurance policy to charity. You’ll get a tax deduction for the cost basis in the policy-generally, the amount of premiums you’ve paid into it.

*Making a gift of the policy to your child or grandchild. The policy benefit will be tax free to the recipient, giving the child a valuable head start on financial security. The gift also will remove the policy from your taxable estate, assuming you survive three years after the gift.

You can avoid paying gift tax on the transfer by utilizing your annual gift tax exclusion (currently $10,000 per recipient, or $20,000 when gifts are made by a married couple) and, if necessary, using part of your estate and gift tax exempt amount.

*Cashing in the policy. This will put cash in your pocket, but you will realize taxable income to the extent that the amount received for the policy exceeds what you paid into it through premiums.

Estate tax planning: If you find you still need some life insurance to finance potential estate taxes, consider using a second-to-die policy that covers both you and your spouse and pays its benefit on the death of the survivor.

The estate tax marital deduction lets all of one spouse’s assets pass estate tax free to the surviving spouse, so it is on the death of the surviving spouse that a couple’s estate tax liability becomes due.

A second-to-die policy can provide funds to finance such an estate tax bill at substantially less cost than that of buying two insurance policies to cover each spouse separately.

TRAPS

*Owning insurance on your own life. This can cause insurance proceeds to be subject to estate tax at rates of up to 55%, because when you die owning a policy on your own life the proceeds are included in your taxable estate.

Avoid this trap by having the policy beneficiary own it, or by creating a life insurance trust to hold the policy and distribute the proceeds according to your instructions.

You can still finance the premiums on the policy by making gifts to the policy owner (beneficiary or trust), using your annual gift tax exclusion to shelter the gifts from tax.

Benefit: When insurance on your life is owned by the beneficiary, the insurance proceeds will be estate and income tax free.

Related mistakes to avoid…

*Owning insurance on your own life and naming your spouse as your beneficiary. The insurance proceeds will escape estate tax on your death due to the unlimited marital deduction – but if your spouse dies owning the proceeds, they will be taxable in his/her estate.

*Owning insurance on one person’s life and naming a third person as beneficiary.

Example: One spouse owns insurance on the other spouse’s life, and names a child as beneficiary.

The trap here is that because the policy owner controls the designation of the beneficiary, the payment of the benefit to the beneficiary is deemed to be a taxable gift made by the policy owner.

Again, avoid this trap by having the beneficiary own the life insurance policy, or by having a life insurance trust own the policy.

Important: If you set up a life insurance trust to own insurance, be sure the trust is drafted by a specialist in the area. Trust documents drafted by nonspecialists can easily contain mistaken bad language that fails to comply with technical requirements, thus causing the trust to fail.

*Borrowmg against life insurance. It can be tempting to borrow against life insurance, because policy loans can provide a tax-free source of cash and carry a low interest rate.

But a couple of traps may result from borrowing against insurance…

*When you borrow against insurance you reduce the insurance benefit for which you presumably bought the insurance, leaving your family more exposed to financial risk.

Dangerous scenario: Typically, interest on a loan against insurance is not paid in cash but is charged against the policy. If the loan is not repaid and the interest compounds, the loan can grow until it equals the policy’s value. Then the policy will terminate, and you will realize taxable income in the amount of the unpaid loan (a “forgiven debt”) minus your basis in the policy even though you receive no cash income with which to pay the tax.

*If you borrow against insurance and then transfer the policy to another person, the policy benefit may become subject to income tax.

Wby: When a policy that has been borrowed against is transferred by gift, the recipient is deemed to have purchased the policy by assuming the outstanding loan obligation, with the amount of the assumed loan being the purchase price.

And, under the Tax Code, when an existing life insurance policy is purchased the policy benefit becomes taxable income to the purchaser if the purchase price exceeds the donor’s basis in the policy.

Example: A parent owns a $500,000 insurance policy on his/her own life that has a $100,000 cash value. He has a cost basis of $60,000 in the policy. He borrows $90,000 from the policy to reduce its cash value to $10,000, then makes a gift of the policy to a child.

The result is that the child is deemed to have purchased the policy by assuming the $90,000 loan obligation. Therefore $410,000 of the policy benefit will be taxable income to the child when paid out, instead of being tax free.

Bottom line: Loans cause problems, so it’s best not to take out loans against life insurance.

If you’ve already taken out loans against life insurance, review them with an expert for any unexpected problems they may cause.

Landlord insurance is an insurance policy that protects the landlord’s investment. The most obvious part of the investment is the building that is being rented to generate income. However the losses that can be caused by a lawsuit or the loss of income from a tenant can be protected by purchasing a policy that will cover those losses.

There are basically two different types of policies a landlord can buy. The first is a peril policy. A named peril policy will only cover a loss if it is specifically stated in the policy as a covered peril. If loss due to a power outage outside the building is not listed, it is not covered. The second type of policy is a comprehensive policy or open peril policy which will cover a loss unless it is specifically excluded from being covered. That means if you suffer a loss and the policy does not say it is excluded, then it is covered. It is a more comprehensive and easier to manage policy, but usually costs more money to have.

Most policies offer coverage for the building. That would include damages caused by fire, smoke, wind, lightning, hail, explosion, fire department charges, emergency removal of property, damage from vehicle, damage from an aircraft, and riot or civil commotion. Some policies will limit coverage’s to either interior or exterior, not both. You must evaluate carefully.

Endorsements are coverage’s that are added to the policy in addition to the basic coverage’s for an extra premium or charge. Some important endorsements include:

Landlord liability, medical payments, personal liability, flood, earthquake, loss assessment, vandalism, and business property. If your policy does not list these coverage’s on the declarations page, chances are you are self insuring. In other words, you have no coverage.

Landlord liability is probably the second most important coverage after the building. Landlord liability protects the landlord from lawsuits arising from damages to the tenant or other person who is injured on the property. Injury does not necessarily have to be physical; it can be emotional such as libel, slander, and discrimination. Liability coverage will usually cover legal expenses and damages if awarded. This protects the landlord from having to pay the injured party should they win in court. It will count as a claim which could make it more difficult to get favorable rates for several years.

Most landlord policies cover the building on either a replacement cost or actual cash value policy. Replacement cost coverage will not take into account depreciation when paying on a claim which makes it the more expensive option. If a building is now worth $65,000 because it is old, a replacement policy will pay to build the same building at whatever that would cost today. An actual cash value pays the amount the building or property is worth, minus depreciation. That means you may have to pay out of pocket to have a similar home rebuilt. Changes in code also has to be considered such as updating a fuse box, that will probably have to be added to the policy and will cover an additional 10% of the building coverage amount.

Increasing deductibles are one of the easiest ways to reduce premiums without having to give up on important coverage’s. Deductibles are a way of self insuring for a portion of the claim. If a claim amount is $10,000 and you have a deductible of $1,000, you pay the first $1,000 and the company pays the rest if it is covered. Deductibles range from $100 to 5% of the coverage A amount, or the building coverage. The decision is simple, the higher the deductible then the lower the premium will be.

Landlord policies do not cover renters. The renter should be required to purchase their own insurance policy. Renters insurance covers their property and can also cover the landlord if they caused a loss such as a fire to the building or someone being injured due to the tenant’s negligence. Anyone can sue anyone for anything. Having a renter purchase a policy and include you as an additional insured can protect you from having a claim paid by your policy when the tenant was at fault. That is call subrogating.

Vacant properties are a very difficult situation to deal with from a landlord position and from the insurance company’s position. A vacant property does not provide income and it also stands to be at risk for things like vandalism, negligence, basic deterioration. A vacant home is a property that is used for showing to potential buyers or renters. It can not be intended to be demolished, under repair, restoration, or remodeling.

A vacant home under renovation is not considered the same as a vacant property. Few companies will insure a home that is vacant and currently being remodeled or “fixed up”. Fix up work includes painting, wood repair, installing new carpet, installing curtains, etc. A vacancy warranty clause states that a home is not undergoing renovation and will cause an insurance company to deny the claim unless they are insured under a vacant renovation policy.

Vacant homes are also limited by the amount of time they can be vacant. Policies will differ from 3 months to indefinite. Most companies will allow a home to be vacant for 6 or 12 months (depending on the company) and will not insure the property if it has been vacant for longer than 12 months. Usually a vacant home will have to be for sale and be a secondary property to qualify for coverage. Few companies specialize in vacant homes and will insure them indefinitely as long as the warranty clause (home is in a condition that is can be shown to potential buyers or renters) is being honored.

Building coverage amounts also affect eligibility for coverage. Some companies will not insure a vacant home over $250,000 while some will not consider the property unless it is worth $250,000. Limits are also to be considered as some stop at $1,000,000 while others will insure the property to the highest limit needed.

Another option to consider when looking to insure your rental home is that some companies will allow you to add the property to your existing home owners insurance policy. That has advantages and disadvantages. The advantages are a multi-policy discount and having one agent or company to deal with. The disadvantages are limited coverage depending on the company and a claim will count against your homeowner’s insurance policy. Any claim will raise your rates and could make it difficult to purchase insurance at all.

What will national health care cost us and what will be get from it?  

The price of the new health insurance and health care system will include increased taxes.  In some ways, it won’t matter who those taxes are paid by.  If they are paid by the companies, they will raise the price tags of the products they sell, so the individuals will be hurt as well.  If they are paid by the consumer, then the consumer will have less to pay for items, so the companies will be hurt as well.

When we look at the cost of any medical care proposal, we should also look at the costs of the existing medical system to make comparisons.  In today’s medical system, those of us who can pay for health care subsidize those who can’t or won’t.  Your health insurance premiums are higher because your provider has to raise the rates for those who do pay to make up for those who don’t pay.

The costs of our existing medical system include the cost of lower productivity when a worker is unable to work because of a medical condition he or she can’t afford to treat.  The costs of our present health care system include the price associated with more kids growing up without a mom or dad.  

One of the benefits or the present day health care system is our familiarity with it.  It’s like an old car that has a broken driver’s door and a big gash in the passenger seat.  We’ve gotten used to getting in the car from the passenger side and having a blanket over the gash in the seat.  Another car will have problems as well.  The car may be better or worse.  That part is unknown.  What is known is that the car will be unfamiliar and buying a car is a big commitment.

Once we make major changes to our socialized medicine system we will be unlikely to go back to the old medical system.  Even if the new medical system is decidedly worse, we will be stuck with it.  We may have higher price tags or worse care.  We may be able to tweak the new health insurance and health care system and fix it or we may determine that the infrastructure is so poor that it too requires an overhaul.

National health care has the potential of boosting our economy.  Many people who are currently shackled to their employers because of the fear of losing their health insurance, may be able to move on to better jobs or start companies and hire others.  

Under today’s health insurance and health care system many people are unable to pay for preventative care.  They often wind up in the hospital and get expensive surgeries that they can’t afford to pay for.  These surgeries may extend their lives, but may or may not allow them to work again.  An individual who gets medical care when the problem is a small one may be able to work and pay taxes much longer than the individual who only gets care when the situation is critical.

We should strive to create a system that keeps our workers working longer and our parents parenting longer.

Although we may have a health insurance and health care system that is broken, there is no guarantee that a new health care system will be any less broken.  However, far too many people are hurt by our existing health care system for us to just throw up our hands and do nothing.  If we can ignore the rhetoric and focus on the facts a better health insurance and health care system can be created that will not only benefit those who can’t afford health care today, but will make us all stronger.
